Debt settlement: the red flags

The short answer

A few rules separate a real firm from a scam.

  • Charging a fee before settling any debt is illegal for telemarketed settlement (an FTC rule). A legitimate firm is paid only after a debt is settled.
  • Nobody can promise a specific result or a set percentage. The outcome depends on each creditor.
  • Pressure to stop all contact with your creditors is a warning sign.
  • The account holding your money must be yours, in your name, that you can withdraw from.
  • The catch: the biggest red flag is any fee taken before a single debt is actually settled.

The fine print that costs people money

Debt settlement can be a real option for the right person. But the same field draws bad actors. A few rules tell you which one you are dealing with. Check each before you sign.

  1. Upfront fees are banned. Under the FTC's Telemarketing Sales Rule, a settlement company can't collect a fee until it settles a debt for you. A firm asking for money before any debt is settled is breaking that rule.
  2. No one can promise results. The outcome depends on each creditor, one by one. A specific percentage or a line like "we'll erase it" is a claim to distrust.
  3. You keep control of the money. Your payments sit in an FDIC-insured account in your name. You can close it and walk away. The firm does not hold your cash.
  4. The credit and tax hit is real. It is rarely disclosed up front. Late marks pile up while you save, and forgiven debt may be taxed as income. A firm that skips this is hiding the cost.
  5. Watch for lawsuit exposure. A creditor can sue you while you wait for a settlement. A good firm tells you that risk plainly, in the same breath as the pitch.
